What does the reset pin(PIN 5) on the XBee S1 do? Will it restore it to default settings?

No, all it does is a Physical reset of the device. That is Remove power, apply power.
It does nothing in the way of restoring settings that have been written to flash. That has to be done using the Restore (RE) AT command.
